What does the Body Variation field in a .gff file do?

Actually it doesn't really mean anything. To be more accurate it doesn't affect anything. Changing the body variation will not change which model is used, only changing the baseitem will do that.

The body variation is only a link , in other words useless unless your trying to figure out what the model letter is for a given armor.

For Armor/Clothing this is correct. But, if I remember correctly, for some other base items like headgear/masks, it determines which model the item uses, since those come in a variety of appearances that all use the same base item type.

In Kotor_tool GFF editor this field determines if robes/clothing (I didn't tested it with armors, so I don't know how it works with them) upgradeable or not. Maybe it's a bug in KT (and only on my PC), but it really do that (at least with TSL robes).

Unless it's a glitch that field does not effect upgradeability at all on armors and robes. If you open the GFF file up in something like KGFF you will find a field in all armor and robe uti files listed as "Body Variation". This field is what is directly linked in KT. Unless Fred made a change for it to read in the upgrade field and never changed it's title I would tend to believe you are thinking of a different field or yours has a unknown glitch/bug.
